Capillary action allows the colors from the markers to walk across the paper towel to form a rainbow . 

Tips to make this experiment successful-
1. Use only washable i.e water soluble color markers , permanent markers will not work
2. Color the ends very nicely for it to work
3. Keep the water cups closer to each other 
4. Take only half length if paper , it makes the rainbow faster
